چکیده

A few recent papers have derived estimates of the representative agent's risk aversion by comparing the statistical density of asset returns and the state-price density. The implied risk aversion estimates obtained in these studies are puzzling, exhibiting (i) pronounced U-shaped patterns (a smile ) and (ii) negative values. This paper analyzes three potential explanations for these phenomena: (i) heterogeneity in investor preferences, (ii) di culties in estimating agents' beliefs and (iii) heterogeneous beliefs among agents. Our results show that preferences alone cannot explain the patterns reported in the literature. Misestimation of investors' beliefs caused by nonstationarity of the return process cannot explain the smile either. The patterns of beliefs misestimation required to generate the empirical implied risk aversion estimates found in the literature suggest that heterogeneous beliefs are the most likely cause of the smile. Implied Risk Aversion in Lottery Bond Prices♦

Both the equity premium puzzle and the credit spread puzzle address the problem of a reasonable size of agents’ risk aversion. The empirical estimation of risk aversion parameters is impeded by the fact that observed prices depend on risk preferences and probability beliefs. The market for German redemption lottery bonds constitutes a clean environment to estimate risk aversion coefficients fro...

Beta Smile and Coskewness: Theoretical and Empirical Results in Options Markets

This paper investigates the characteristics of the higher moment risks of option returns, namely beta and coskewness. Under mild assumptions, the investors’ decreasing absolute risk aversion can result in a U-shaped pattern (a beta smile) for put option betas, though call option betas are always nondecreasing in the strike price. The coskewness for call options can be an inverted U-shape when t...

Implied distribution as a function of the volatility smile

The aim of this paper is to obtain the risk-neutral density of an underlying asset price as a function of its option implied volatility smile. We derive a known closed form non-parametric expression for the density and decompose it into a sum of lognormal and adjustment terms. By analyzing this decomposition we also derive two no-arbitrage conditions on the volatility smile. We then explain how...

Real-world options: smile and residual risk

We present a theory of option pricing and hedging, designed to address non-perfect arbitrage, market friction and the presence of ‘fat’ tails. An implied volatility ‘smile’ is predicted. We give precise estimates of the residual risk associated with optimal (but imperfect) hedging. Accepted for publication in Risk Magazine (December 1995).
